The 3 Critical Financial Statements

There are three vital statements for understanding the condition of a business or entity: (1) the Profit and Loss Statement, (2) the Balance Sheet and (3) the Sources and Uses Statement. Each of them provides a different perspective of how an entity is operating. Combined, they show examiners the health of the business. Each statement reflects a different perspective on the business’ financial operations.

The first statement, the Profit and Loss, can also be called the Income Statement. It documents the amount of money coming into the entity (the income) and the money going out of the entity (the expenses). The difference between what comes in and what goes out is the Net Income, if there is more money coming in than going out. If not, there is a Net Loss. The statement covers a specific period, which is shown in the heading of the statement. Note that it tells us nothing about what has happened for any date that is not included by the statement dates. Think of it as a snapshot for the specific time period. Some common snapshot periods are monthly, quarterly and yearly ones.

The second statement, the Balance Sheet, covers the condition of the business from the time it began until the ending date on the statement. The Balance Sheet reveals three important business characteristics: (1) it summarizes the assets owned by the entity (e.g., buildings, bank accounts, inventory, etc.); (2) the entity liabilities (e.g., loans, outstanding bills, etc.); and (3) the business owners’ equity. The statement is arranged in what is called the ‘accounting equation’, which indicates total Assets will equal the sum of Liabilities and Equity. Balance Sheets are commonly issued at the same frequency as the Profit and Loss and usually reflect the business on the last day of the Profit and Loss period.

Finally, the Sources and Uses Statement reveals how the business received and used funds during the statement period. It shows how much money was provided by business operations and how much was provided by loans or capital received by the entity. The statement also summarizes how the funds were used by the entity. It demonstrates if the company is healthy, headed for trouble, or just bouncing along. Like the Profit and Loss, this statement covers only the period shown in the statement heading. It says nothing about any period not included in the statement. Again, the statement usually covers the same period as the Profit and Loss.

Taking these three statements together, there is a present picture of the business. From the Profit and Loss, comes how well it did during the period, a short-term perspective. From the Balance Sheet it is seen how the entity is accumulating assets or liabilities, from a long-term perspective. Finally, the Sources and Uses statement demonstrates where and how efficiently the entity resources were used during the period. All three perspectives are important to the entity overview.

To an investor or owner the statements answer three questions about the entity. Did the entity make a profit? Did the entity increase the owners’ equity? And finally, were entity assets used efficiently? From the overviews in these three statements, further questions might be formulated in specific areas.

    How to spot obvious errors in the trial balance

    Bookkeeper needs extra caution before starting preparing Income Statement and Balance Sheet

    You can catch few very obvious errors in contrast to accounting concept by observing trial balance carefully.

  1. Reviewing Accounts with adverse balances.
  2. Just to make it understandable it I am coming down to basics of accounting. Trail balance is set of accounts used to record financial transactions of any individual or business. Each transaction has two sides of accounting entry, one is debit and other is credit.

    You also know that each account is debited or credit based on the nature of transactions. A financial transaction can be part any of the following 5 groups:

    • Asset Accounts
    • Liability Accounts
    • Equity Accounts (Owners Funds)
    • Revenue Accounts
    • Expense Accounts

    Each these of these group has its own nature in terms of accounting. If one account in a groups is debited or other account has to be credited. In perfect world. Some accounts should always a debit balance and other credit balance.

    So the first and foremost important review is to observe accounts with adverse balances. Just to make it easy and understandable. I giving below what type balance applies to which account group:

    • Asset Accounts - Debit Balance
    • Liability Accounts - Credit Balance
    • Equity Accounts (Owners Funds) -Credit Balance
    • Revenue Accounts - Credit Balance
    • Expense Accounts - Debit Balance

    In case of any of account has adverse balance. That needs to be reviewed and proper supporting should be made handy for future references.

  3. Understanding Contra Accounts and respective balances.
  4. Examine Accounts normally have contra accounts. A contra account is an account with opposite balance of its related account. A contra account is directly related to Asset, Liability, Equity, Revenue and Expense account.

While recording a financial transaction, you might have stuck to a situation wherein you are unable to identify missing information, could be an amount to be recorded or account head where to be recorded.

Answer to this problem is: Use a Suspense Account

Important: This is temporary parking account - helping you not to stop work and it gives you time to collate information for the transaction to be re-classed to correct Asset/Expense or Liabilities/Revenue account. Which close this account to zero under perfect circumstances?

Position of Suspense Account in Chart of Accounts –

You can create it under any of four main account groups – Assets, Liability, Revenue or Expenses.

Normally it is created under either of two Liability or Expenses.

Advantages of having a Suspense Account


1. It acts as clearing account which earmark all problem transactions at single location which needs further investigation.

2.When doing write-up work, Suspense accounts let you complete work without interruption but still protect your client by earmarking items that require special attention.

3. An amount posted to a Suspense account is rarely overlooked. If an amount is posted to, say, Miscellaneous

Expense or Miscellaneous Income, there are chances that it will be missed because the balance in these accounts includes other amounts. These special transactions can not be earmarked to stand out in the trial balance. Thus, the questionable amounts may never be moved to the correct accounts.

Some Important Points Related to Payrol items:

1. Unpaid salaries to related parties. Cannot be deducted until the year in which they are paid.

2. Nonforfeitable vacation pay. Deductible in the year earned—if paid by the close of the tax year or within 2-5 months of the close of the year.

3. Employer contributions to employee SEPs are not subject to FITW or FICA. Exception: If you offer the option of taking cash or a contribution, all employer SEP contributions are wages subject to FIT, FITW, FICA, and FUTA, regardless of whether any employee actually takes the cash.

4. Employer-provided vehicles. If you elect to report 100% of employee use as wages, then total business and personal miles are wages subject to FIT, FITW, FICA, and FUTA. Include the amount in Box 1 and either in Box 14 or in a separate statement with the information.

5. Dependent care benefits. Under a qualified §125 plan, the value of employer onsite day care facilities, cash or employee pretax contributions of up to $5,000 a year is exempt from FIT, FITW, FICA, and FUTA. Report total 2008 benefits in Box 10 and amounts over $5,000 in Boxes 1, 3 and 5.

But employer-provided vehicles and dependent care benefits are just two fringe benefits.
